Water in the Motor

I just got this nice, new virgin 350 ( well not new but sat in some guys barn for a very long time ) well about a year ago some water got into the motor, shotly after they filled with with ATF to prevent rusting.. Well, now I buy it and figure it wouldn't be a bad idea to pull it apart before it goes into my car. Sludge, all I have to say. Its redish sludge. Now my question is, there is no pitting of rust anywhere, just some superfiscal. This sludge crap is all in the cylinders and on the pistons. How do I do a good job of cleaning them? Also should I replace the rings too? I checked all the bearings and they are perfect. Heads also got reworked. Its just sludge that I have to worry about. Any ideas?

Let it sit around right-side-up with the pan off, in the sun if possible. Most of the water will drip out and most of the rest will evaporate. Then after just a few miles, like 2 or 300, put a quart of diesel fuel in the oil, run it for a few minutes, and change it.

If there's no rust on the cylinder walls then I would not recommend disturbing the rings, they're OK too.
