700r4 Hunting 2-3-4 letting off the gas

Hello Guys
I'm getting crazy with my 700r4
It drives perfect in every gear - no slipping
but there's an horrible problem that affects the trans
It hunts bad in 2nd (only in manual) 3rd and 4th gear over 1800 rpms ONLY when I let off the gas. My TCC doesen't lock.
I set the T.V cable a click tighter than stock because I run 3.42 or 3.73 in the rear and it shifts way soon (When the tach reads 20mph I am in 3rd gear)
Before the problem showed even if I was a 1200 rpms so I raised a bit the idle (850rpm) and now it shows in the 1800/2000rpm area
122.6K on the trans. It is an early 87 model so it has 7 vane pump and weak parts. Fluid and filter has been changed 400 miles ago in 2011 and now it looks like this with no burnt smell.
If I set the T.V. with factory specs could I solve this problem? I am worried of the early shifts caused by the 3.xx gears so what do you think?

Tried everything but I noticed it does the rpm drop even in Neutral while coasting

If you have it in Drive D3 not overdrive, there should be engine braking when letting off of the throttle. If there is no engine braking at all, then the overrun area of the transmission (sprag/clutch/hub) assembly is at fault. The transmission will have to be taken apart to solve this. What do you mean that the transmission is hunting? Why is there no lockup? Your transmission has all the late upgrades (10 vane pump, bigger sprags, more 3-4 clutch capacity, shifting problems solved, etc. just the 1986 first design valve body if it is the early 1987 unit.

My transmission is an early 87 model.
I mean that it surges when I let off the gas in 2-3-4 gear at 1800-2500 rpm only.
If I put the car in neutral at any speed, it continues to surge.
When the car is not moving in Idle, everything is perfect.
My car was a T5 so I got no ECM lockup wiring.
I feel like I have excessive engine braking EVEN in OD. When I let off the gas and the engine reaches 1200 rpm the the engine braking goes away, rpms go up at 1500 and the engine braking comes on again like a surge.
Fluid now is cherry red with no burnt smell. No slipping even at 120 mph in 4th gear wide open
I don't know if the valve doby or the servo could be the problem
