It's an accelerometer. It measures how fast it's being accelerated, and calculates everything else from that. Think of a glass of water sitting on your dash; you could measure how hard the car accelerates, by how far up the side of the glass the water sloshes. It works alot like that.
Since it knows how much it's being accelerated, all it has to know in order to figure out how fast it's going is how long it's been accelerated. Same for distance. The you tell it how much the car weighs and it makes a guess at how much power the engine makes, based on how much power it takes to accelerate that much weight at whatever rate it measures.
Quite simple, really.

Yup, measures time too. This is how it "measures" HP and torque. I might add to that, that it would need to know tire size and gearing to be able to estimate engine torque correctly; since all it can directly measure is the rate at which the car accelerates, and has no direct knowledge of engine RPM.
In principle, it has no choice but to be accurate. It relies on the simple, basic truths of physics, familiar to any reasonably well-educated high school student.

The new G-Tech Pro Competition does have RPM guage you calibrate to your cars RPM. It senses the RPM thru the power plug and it is accurate after you calibrate it, so that is how the torque measurment comes in.
